Tutorial: How to Read an Order Book (Level 2 Data)
Level 2 shows you real-time bids and asks with their sizes — understanding how to read order flow and spot spoofing, large block orders, and thin liquidity zones gives active traders a significant edge.
Key rules
- Large standing bids and asks may be spoofed — only trust them if they hold when price tests them
- Green time and sales prints (buyer aggressor) at key levels signal demand; red prints signal supply pressure
- Thin areas of the order book (few standing orders) = price will move fast — account for this in stop placement
- Dark pool transactions are not visible in Level 2 — institutional activity is often hidden
- Level 2 is most useful for scalpers and intraday traders; swing traders gain little from short-term order book analysis
The order book (Level 2 data) displays all outstanding limit orders in real time — the full bid (buy) and ask (sell) queue for a security. While Level 1 shows only the best bid and ask, Level 2 shows the full depth of market.
**The Components**
**Bid Side**: All buy limit orders below the current price, ranked from highest (best bid) to lowest. Shows the quantity at each price.
**Ask Side**: All sell limit orders above the current price, ranked from lowest (best ask) to highest. Shows the quantity at each price.
**Spread**: The gap between the best bid and the best ask. Tight spread = liquid market. Wide spread = illiquid or volatile.
**Reading Order Flow**
Heavy bid stacking: large quantity on the bid at a specific price signals potential support. However, this can be 'spoofing' — placing orders not intended to be filled to create the appearance of support.
Spoofing: Large orders appear on one side and disappear when price approaches them. Illegal but common. Watch whether large orders hold when price tests them or vanish just before being hit.
Print analysis (Time and Sales / Tape): The tape shows each executed transaction in real time. Green prints = trades happening at the ask (buyer aggressor). Red prints = trades at the bid (seller aggressor). Heavy green prints at a level = buyers taking offers aggressively.
**Practical Applications** - Identifying support/resistance via large standing orders - Detecting momentum through tape speed and aggressor direction - Spotting thin liquidity zones (price will move fast through them) - Timing precise entries when you see buyers hitting offers consistently
**Limitations** Order books are complex and easily misread. Dark pools (off-exchange institutional trades) are invisible in Level 2 — sometimes 30–50% of real volume is hidden. Level 2 is most useful for scalpers and intraday traders, not swing or position traders.
